Before assuming a price in a preliminary agreement is guaranteed, read its assumptions and binding-effect clause. Is it a pre-diligence indication? When can it change? Is there already an obligation to complete? The number alone does not answer these questions.
Preliminary agreements align the parties before detailed diligence and final negotiation. Even while price remains provisional, duties such as exclusivity may begin. The amount may remain uncertain while your actions are restricted. Understand this before signing.
Even the acquisition of two salon businesses had separate preliminary-agreement and acquisition stages
On June 14, 2022, AB&Company announced a preliminary agreement for subsidiary B-first to acquire all shares of salon operators BELLTREE and KESHIKI. It described bringing existing franchisees into the group and involving their representatives in group management. The company's announcement of June 14, 2022
Subsequent financial results gave August 31, 2022 as the business combination date and disclosedshare consideration of JPY305 million for BELLTREE and JPY300 million for KESHIKI, totaling JPY605 million. These are share prices, distinct from total costs including expenses. Third-Quarter Results for the Year Ended October 2022, supplementary materials, p.13
The preliminary announcement of terms and purpose and the actual acquisition were separate stages. However, disclosure does not establish the full preliminary agreement or termination conditions. Do not generalize that preliminary agreements permit free withdrawal; identify binding provisions in the document being signed.
Read the substance, not the labels, of indications and preliminary agreements
A buyer's written statement that it would consider acquisition on specified terms may be called an indication of interest, followed by a mutually agreed preliminary agreement. LOI and MOU are also used, but terminology is not uniform.
The SME guidelines explain that preliminary agreements commonly distinguish binding treatment of commercial terms from exclusivity and confidentiality obligations. SME M&A Guidelines: Glossary
The title alone does not determine what binds you. Review the promises, binding-effect provisions, and prior communications with a lawyer. Avoid assuming a memorandum is lightweight or a document without the title “definitive agreement” is safe.
Note: Discussions may end without proceeding. Separately check surviving confidentiality and cost obligations.
Separate agreed and unresolved matters in a hypothetical
This is an independent illustration, not a recreation of a public case. Suppose a buyer proposes acquiring 100% of shares at an indicative JPY240 million, based on recent annual operating profit of JPY30 million and supplied financial materials, with final terms to be discussed after diligence.
JPY240 million equals 8 years of profit, but this does not establish 8× as appropriate. The point is which facts underpin price. One-off revenue or replacement-management costs after the owner's departure would change the view of future earnings.
| Items in the illustrative agreement | What to record | Can it remain unresolved? |
|---|---|---|
| Acquisition scope | 100% of outstanding shares; verify sellers and share numbers | Do not begin diligence with an unclear target |
| Price and assumptions | Indicative JPY240 million; reference documents, date, and post-diligence treatment | State provisional status and the approach to revisions |
| Diligence | Scope, materials, personnel, and schedule | Verify the timetable allows necessary materials to be assembled |
| Exclusivity | For example, 60 days; covered conduct and termination or extension terms | Check binding effect separately from provisional price |
| Confidentiality and costs | Relationship with the existing NDA and allocation of costs | Set treatment needed even if the deal fails |
| Completion | Relationship with the definitive agreement and required approvals | Clarify what is not yet promised |
Periods and amounts are assumptions. Actual agreement, not this table, determines binding provisions. Check that cooperation with diligence aligns with document scope and confidentiality restrictions.
Exclusivity temporarily narrows the seller's options
A buyer investing money and people in diligence wants less risk that the seller signs elsewhere meanwhile. That explains exclusivity. The seller, however, loses negotiation opportunities with others for a period.
Check what will happen during the period, not just its length. Dates for the buyer's document requests, major diligence completion, funding evidence, and approval outlook help prevent time passing with only “still considering.”
| Exclusivity points to check | Problems if unclear |
|---|---|
| Prohibited conduct and scope | Unclear whether only new solicitation or discussions and contact with existing candidates are prohibited |
| Start and end dates | Time may run before diligence materials are ready |
| Extension method | Automatic extension versus fresh mutual agreement changes available options |
| Treatment on cancellation or changed terms | Seller may remain bound despite major buyer changes |
| Consequences of breach | Signing without understanding cost or damages provisions |
If the buyer seeks broad exclusivity, the seller can request a concrete diligence plan and funding evidence. This balances burdens rather than merely expressing distrust.
Compare post-diligence price reductions with reasons and assumptions
A price revision after DD is not automatically improper bargaining. Material differences in underlying facts may justify reconsidering price or liability. But if previously disclosed circumstances are presented as new discoveries, verify the history.
Instead of only demanding the preliminary price, sellers should show what was supplied when and which assumptions supported it. Buyers should explain how findings affect future earnings or spending. Whether adjustments are automatic, negotiated, or lead to termination depends on the contract.
Maintain the agreement history through final signing
Terms may change between the preliminary agreement, post-diligence emails, and definitive drafts. Classify key items—price, transition period, guarantee release—as agreed, proposed, or absent to reduce misunderstandings.
An omitted draft term is not necessarily a rejection. But proceeding with an assumed oral agreement unconfirmed is risky. Resolve discrepancies between explanations and contract text before signing.
A preliminary agreement need not settle every detail. It should justify spending time and money on further diligence and clarify interim obligations. Before focusing on the price, summarize what is provisional and what binds you on one page. That prepares final negotiations.
